I think it'd be best to put this into a hypothetical scenario. Say two brothers, sons of Paul II, each name one of their sons Paul. Would the one born first be Paul III and the second one be Paul IV, even though they're cousins, or would they both simply be Paul III?

Are the brothers each named Paul? If not, then the children would just be Paul. I don't think in any case the children would be called Paul III.

I think generational suffixes are more an issue of etiquette in a particular country rather than genealogy.

It would go down through the eldest son, to his eldest son, to his eldest son, ad infinitum. Only if that line fails would it go back up to the younger son and then down through his eldest son and so on.
If the main line failed in (let us say) the 3rd generation and the cadet line is also in the 3rd generation (and has had a Paul in the 2nd and 1st generations, but are now dead), the intermediates are not counted.

Let me speak from at least my experience... I'm the 3rd, my father was the 2nd (Jr.) and his father was the 1st or Sr., my son is the 4th... We all have exactly the same name which includes the middle name. So it is a progression of a lineage where a name is passed generation-ally without a break. We all have different nick-names to differentiate ourselves. If my son and his wife have a son and decide to follow the tradition then that child will be the 5th. It is possible to treat it differently, but I believe that is the proper method.
Royalty can do it differently and chooses to append the title with a suffix with every re-usage of a name in a royal line... i.e Charles the First and Charles the Second... which incidentally is where my name was patterned after since my ancestors were British Loyalists whom were loyal to one of those Charles's.
